You either don't have a host key, or it has the wrong permissions.
go to your ssh directory (probably /etc/ssh ) and check that you have a ssh_host_rsa_key and/or a ssh_host_rsa_key. and that they are owned by root:root and have 600 permissions.
If not, run :
Read the sshd and ssh man pages for mkore info.
I have downloaded KNOPIIX and burned it on a CD, it niether boots from CD nor could I open the file, it seems the extension is .iso, would you mind sending me your comment,please.

that should generate sshd.log in the /var/log.... more no this generating.

I have a couple of Rescue Disks I was experimenting with and someone suggested that I use Knoppix instead. I have the newest version of it and it seems more like an Emergency O.S than anything else. SYNOPSIS
/usr/lib/ssh/sftp-server
DESCRIPTION
sftp-server implements the server side of the SSH File Transfer Protocol as defined in the IETF draft-ietf-secsh-filexfer.
sftp-server is a subsystem for sshd(1M) and must not be run directly. There are no options or config settings.
To enable the sftp-server subsystem for sshd add the following to /etc/ssh/sshd_config:
Subsystem sftp /usr/lib/ssh/sftp-server
See sshd_config(4) for a description of the format and contents of that file.
There is no relationship between the protocol used by sftp-server and the FTP protocol (RFC 959) provided by in.ftpd.
